While LLCs and S Corps are both “pass-through” entities and provide liability protection, they also have several important differences. LLCs Defined

LLCs have default business structures similar to partnerships or sole proprietorships. The IRS states that LLCs are designed to give the same limited liability protections to its owners, similar to corporations, but LLCs also offer the operational flexibility and tax efficiency of partnerships. Since LLCs are pass-through entities, income and losses flow through to the owners and are reported directly on the owners’ tax returns.

An important difference between LLCs and partnerships is the level of liability protection provided to its owners. The IRS defines S Corps as unique entities that are apart and separate from their owners. As such, the owners have limited financial liabilities. In order to preserve the legal protection of the corporation, it is important not to commingle personal and corporate finances.

S Corps differ from C Corps (traditional corporations) in that the S Corps’ income and losses pass through to the shareholders and are reported on the shareholders’ tax returns. This means that S Corps do not pay federal income tax at the entity level, unless certain taxes apply.

Unlike business income earned by member-owners of an LLC, business income earned by S Corp shareholders is not subject to self-employment taxes. The Advantages of S Corps

The major difference that exists between a California S Corp and an LLC is the 1.5% S Corp tax and LLC fee. The 1.5% S Corp tax is based on the California net-taxable income, while the LLC fee is based on the California annual gross receipts. As an example, take a business with $150,000 net-taxable income and $3 million in gross receipts. As an LLC, it will have to pay an $800 annual minimum tax with a $6,000 LLC fee totaling $6,800. Meanwhile, an S Corp will only pay $2,250 of S Corp tax based on the 1.5% tax rate.

Choosing to be an S Corp can provide tax savings to the owners for self-employment tax purposes. As explained previously, an active LLC member can be subject to self-employment tax on the distributive share of LLC income. Conversely, S Corp shareholders only pay payroll tax on the wages received from the S Corp as being its shareholder/employee.

As stated above, shareholders shall receive reasonable compensation from the S Corp. If the shareholder receives a large amount of cash distributions while taking a very low salary, the IRS can challenge the shareholder’s compensation and reclassify the distributions as wages during an examination.

S Corps exist independently from their shareholders. If one of the shareholders sells his or her shares, or dies, the S Corp continues doing business. Another issue is that not all states treat S Corps the same. Most states recognize them similarly without double taxation with the IRS. Another disadvantage of S Corps is that employees/shareholders will not be able to claim tax benefits on the business expenses they incurred.   1. Select a business name

The name of any business cannot be so similar to another company’s name that it confuses or misleads customers. It is possible to search business names that are currently on file with the Secretary of State at www.sos.ca.gov. Every LLC in the state is required to have a business name ending in LLC or Limited Liability Company. A business can abbreviate “limited” to “Ltd.” It can also condense “Company” to “Co.” In addition, the name may not contain the words “Bank,” “Incorporated,” “Trustee,” “Inc.,” “Corp,” “Corporation,” “Insurance Company,” or “Insurer.”

  1. Select a California registered agent

The law requires each LLC in California to have its own registered agent. Registered agents are companies or individuals that accept official and legal documents on behalf of the business. If you are filing in California, that agent is required to be a resident of California. The agent must also have a physical address within the state.

  1. Draft LLC operating agreements

  1. Choose a corporate name for the business

No corporation can have a name similar to, or the same as an existing name held on file. Although the state does not require it, it may include the word “Limited,” “Incorporated,” or “Corporation” in its name, and the name cannot mislead the public.

  1. File Articles of Incorporation

S Corps have a legal responsibility to file Articles of Incorporation – General Stock (or Form ARTS-GS). Businesses must file this with California’s Secretary of State. In the Articles, a business must include:

  • the name of the corporation;
  • the address of the corporation;
  • the address and name of the S Corp’s registered agent; and
  • the number of shares that the corporation can issue.
  1. Appoint the registered agent

All S Corps need to choose a registered agent. This agent will accept all legal documents on behalf of the corporation. The state requires that the agent resides in the state and has a physical California address. The agent must also file a Registered Corporate Agent for Service of Process Certificate on Form 1505.

  1. Establish a book of corporate records

It is essential to create a book of central records containing corporate documents. The corporate documents that are required to be maintained permanently include minutes from shareholder and director meetings, stock certificate stubs, and stock certificates.

  1. Prepare corporate bylaws

Bylaws establish the ground rules by which the corporation operates. California does not officially require them. However, they help with establishing operating rules while showing the IRS, creditors, and banks that the corporation is credible.

  1. Appoint corporate directors

The person who signed the Articles of Incorporation is the incorporator of the S corp. This person appoints the initial corporate directors. They serve until the shareholders’ first annual meeting. The incorporator must also complete the Incorporator’s Statement. This lists the addresses and names of those people chosen to be the initial directors. While businesses do not have to file this with the state, it is vital to have it in order to legitimize the business.

  1. Issue Stock

The business must issue stock to its shareholders. Federal and state securities laws classify shares of stock as securities. These laws regulate the sale and offer of all corporate stock. However, the state and federal governments exempt the majority of small corporations from these laws.
